How does the KMS centralized server work? And what sort of server do you need to run it?

At the moment the KMS service only runs on either a 'longhorn' server or a vista machine. It is also set to be included in 2003 sp2.

The KMS service basically acts alot like WSUS in that the clients go to it and then it goes to MS. For a vista client to be authorised by the KMS it must log onto the LAN at least every six months.

They are not scr3wed as you put it, it goes into reduced functionality mode, like MS Office 2003 did if you didn't activate it, things like Aero will turn off, and it will go very basic and simple and stupid to a point. Also with the KMS you must have 25 machines on the system all at once before it will start to work and do its stuff.
