Just given at go myself with my Hotmail account, Outlook 2003 and Connector 12.1 - it seems that it definitely picks up the IE proxy but doesn't have any mechanism to prompt you to authenticate - if I disable the proxy, it connects and displays my Hotmail account. If I enable it, I get an immediate connection error but no prompt...
Could you set them up a gmail account, set Hotmail to autoforward then access Gmail via IMAP in Outlook instead? Or use something like FreePOPs - http://www.freepops.org/en/ - and configure it to leave mail on the server.

I dont think hotmail has the facility to auto forward does it?

Doh. Me not reading fully into the options.
You can forward your mail to one other e-mail address that ends in hotmail.com, msn.com, live.com, or is part of Windows Live Custom Domains.
