I used something called WinSetupFromUSB (google it to find a download) to install Windows Server 2003 on a server with no CD/DVD drive using a 2GB pen drive, it was reasonably easy and from what I read it suggested that creating a USB pen with XP to install was even easier.

Thanks to everyone who has helped on this as netbooks seem to be getting put into a few schools although it is probablly better in the long run to get a usb CD drive to save all the messing arroud.
